Islamic financial institutions play a crucial role in strengthening the national financial system and providing financing based on sharia values, yet the complexity of financing risks often becomes a major obstacle that affects operational effectiveness. This study aims to analyze the integration of prudential principles, customer feasibility assessment instruments, risk management practices, and strategies for resolving non-performing financing as efforts to enhance the effectiveness of fund distribution. Using a descriptive-analytical approach through literature review of sharia banking regulations, academic research, and empirical practices in Indonesia’s Islamic financial industry, the findings reveal that the application of prudential principles through the 5C, 7P, and 3R instruments effectively reduces the likelihood of financing problems by ensuring business feasibility, integrity, and repayment capacity of customers. Moreover, integrated risk management conducted through identification, measurement, monitoring, and control stages significantly contributes to maintaining asset quality, strengthening institutional credibility, and building public trust. Strategies for addressing non-performing financing, including restructuring, persuasive approaches, and collateral execution, are also proven effective in sustaining operational stability and institutional soundness. This study concludes that the success of Islamic financial institutions in maintaining operational effectiveness is largely determined by the consistent integration of prudential principles and risk management, which ultimately plays a crucial role in reinforcing public confidence and ensuring the sustainability of the Islamic financial system.
